Credit Risk is created when one party (borrower) receives resources from another party (lender) without immediate payment.&nbsp;<\/p>\n\n\n\n<p>Based on the borrower&#8217;s or the business&#8217;s capacity to meet future obligations, loans may be granted (of principal and interest). Lenders go to tremendous lengths to comprehend a borrower&#8217;s <mark style=\"background-color:rgba(0, 0, 0, 0)\" class=\"has-inline-color has-vivid-cyan-blue-color\"><a href=\"https:\/\/fatakpay.com\/blog\/financial-wellness-expectations-reality\/\" target=\"_blank\" rel=\"noopener\">financial situation<\/a><\/mark> and to determine the likelihood that the borrower would eventually cause a default event.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><span class=\"ez-toc-section\" id=\"Usage_of_Credit_by_companies_and_Individuals\"><\/span><strong>Usage of Credit by companies and Individuals:<\/strong><span class=\"ez-toc-section-end\"><\/span><\/h2>\n\n\n\n<p>Companies may use <strong>Credit<\/strong> to help grow and operate their business. It may be short-term or long-term.<\/p>\n\n\n\n<p>Individuals may seek Credit for things like <mark style=\"background-color:rgba(0, 0, 0, 0)\" class=\"has-inline-color has-vivid-cyan-blue-color\"><a href=\"https:\/\/fatakpay.com\/blog\/the-smart-way-to-use-credit-cards\/\" target=\"_blank\" rel=\"noopener\">Credit Cards<\/a><\/mark> or longer-term loans such as car loans or home loans.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><span class=\"ez-toc-section\" id=\"Some_insights_about_Credit_Risk\"><\/span><strong>Some insights about Credit Risk:<\/strong><span class=\"ez-toc-section-end\"><\/span><\/h2>\n\n\n\n<p>Some people refer to counterparty risk as a form of <strong>Credit Risk,<\/strong> other people only refer to default risk as Credit Risk.&nbsp;<\/p>\n\n\n\n<h3 class=\"wp-block-heading\"><span class=\"ez-toc-section\" id=\"_In_case_of_Default_Risk_The_2_components_of_Credit_Risk_are\"><\/span><strong>&nbsp;In case of Default Risk, The 2 components of Credit Risk are:<\/strong><span class=\"ez-toc-section-end\"><\/span><\/h3>\n\n\n\n<ol class=\"wp-block-list\">\n<li>The probability of default happening<\/li>\n\n\n\n<li>Amount of the loss due to the default<\/li>\n<\/ol>\n\n\n\n<p>We can multiply the above 2 parameters to get the Expected Loss. The Expected Loss can be used to compare one <strong>loan <\/strong>to another loan and so on. Some loans have a higher probability but a small loss, whilst others may have a low probability but a huge amount of loss.<\/p>\n\n\n\n<p>If someone has a high probability of defaulting (seen specifically in unsecured lending), the borrower is likely to be charged a higher interest. <strong>Credit Risk<\/strong> plays a huge role because if it is not managed properly, it can bring down financial intermediaries.<\/p>\n\n\n\n<h3 class=\"wp-block-heading\"><span class=\"ez-toc-section\" id=\"Liquidity_Trap_and_Amount_of_loss\"><\/span><strong>Liquidity Trap and Amount of loss:<\/strong><span class=\"ez-toc-section-end\"><\/span><\/h3>\n\n\n\n<p>Some people assume that <strong>credit risk<\/strong> can be countered by stopping lending, but by stopping lending money, you create a liquidity trap, so people can\u2019t do business and hence we had the recession that came from the <strong>Credit Crisis<\/strong>.<\/p>\n\n\n\n<p>Amount of loss is easy to calculate, but that is not the case with probability of default. It is difficult to model the true probability of an individual defaulting. The best we can do is do some sort of estimate for the category that the person falls under.<\/p>\n\n\n\n<h3 class=\"wp-block-heading\"><span class=\"ez-toc-section\" id=\"Late_Payment_and_Credit_Spread\"><\/span><strong>Late Payment and Credit Spread<\/strong><span class=\"ez-toc-section-end\"><\/span><\/h3>\n\n\n\n<p>Late Payment falls under Credit Risk and Liquidity Risk. A change in <strong>Credit <\/strong>Spread can be seen as Market Risk and <strong>Credit Risk<\/strong>. A change in Credit Spread could mean a bond going from a AAA rating to a AA rating. The reduction in your credit rating is known as Credit Spread. This can change the value of a bond.<\/p>\n\n\n\n<h3 class=\"wp-block-heading\"><span class=\"ez-toc-section\" id=\"Systemic_Risk_as_Credit_Risk\"><\/span><strong>Systemic Risk as Credit Risk<\/strong><span class=\"ez-toc-section-end\"><\/span><\/h3>\n\n\n\n<p>Contagion or Systemic Risk is also sometimes classified as <strong>Credit Risk<\/strong>.Systemic risk says that if one part of a machine breaks down, the whole system comes to a halt.&nbsp;<\/p>\n\n\n\n<p>Let\u2019s imagine a supply chain. Person A lends money to Person B. Person B then lends money to Person C. If Person C fails to repay Person B, Person C defaults.This thing causes Person B to default and then this same phenomena causes Person A to have problems.&nbsp;<\/p>\n\n\n\n<p>Using collateral as a way to mitigate <strong>credit risk<\/strong> does not always work. Let\u2019s say that a person goes to the bank and takes a loan of Rs.50 Lacs. The bank tells him, if he doesn\u2019t pay the loan amount, the bank authorities will possess his house\/property. However in the event that the bank does possess the house, they may be unable to recover the complete amount of Rs.50 Lacs as they may face difficulty in selling it in the market. This is because Real Estate is difficult to sell; it is not as liquid as stocks. Chances are that the bank authorities would be only able to sell the house for Rs.30 Lacs, which would result in a loss to the bank.&nbsp;<\/p>\n\n\n\n<h3 class=\"wp-block-heading\"><span class=\"ez-toc-section\" id=\"The_role_of_information_in_managing_credit_risk\"><\/span><strong>The role of information in managing credit risk:<\/strong><span class=\"ez-toc-section-end\"><\/span><\/h3>\n\n\n\n<p>Let\u2019s illustrate the role of <mark style=\"background-color:rgba(0, 0, 0, 0)\" class=\"has-inline-color has-vivid-cyan-blue-color\"><a href=\"https:\/\/fatakpay.com\/blog\/how-to-improve-your-credit-score-using-short-term-loan-apps\/\" target=\"_blank\" rel=\"noopener\">information in Credit Risk<\/a><\/mark>: Let&#8217;s say we have person A and person B. Person A and B both want a loan. If only one person could be chosen, how do we decide who should be given a loan? We can\u2019t decide on their names alone. We need more information.<\/p>\n\n\n\n<p>&nbsp;Person A has a salary of Rs.30,000 per month. Person B has a salary of Rs.15,000 per month. Based on this information, it is tempting to say that Person A should be granted the loan since he has a higher salary. However, let\u2019s introduce another variable.<\/p>\n\n\n\n<p>However, Person A has expenses of Rs.23,000 whereas Person B has expenses of only Rs.3000. Person B has more savings. As per this information, Person B is a better candidate for a loan. However, let\u2019s introduce another variable.&nbsp;<\/p>\n\n\n\n<p>Person B\u2019s job is ending at the end of the month. So the disposable income that person B has is not sustainable. As you see, after each piece of information we get, it changes our opinion of the person.&nbsp;<\/p>\n\n\n\n<p>However, one thing should be noted. Information costs money and time. For example, if Person A has to fill out an entire form with a lot of details for Bank A, whereas Bank B asks only a couple of questions, Person A would more likely go to Bank B due to convenience and less paperwork.&nbsp;<\/p>\n\n\n\n<p>With Information, one has to look at the time,effort, marketability, and the cost of getting that extra information.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><span class=\"ez-toc-section\" id=\"Managing_Credit_Risk\"><\/span><strong>Managing Credit Risk:<\/strong><span class=\"ez-toc-section-end\"><\/span><\/h2>\n\n\n\n<p>Credit Risk management is a multi-step process. It can be divided into two major categories. They are:<\/p>\n\n\n\n<ol class=\"wp-block-list\">\n<li>Measurement<\/li>\n\n\n\n<li>Mitigation<\/li>\n<\/ol>\n\n\n\n<h3 class=\"wp-block-heading\"><span class=\"ez-toc-section\" id=\"Measuring_Credit_Risk\"><\/span><strong>Measuring Credit Risk:<\/strong><span class=\"ez-toc-section-end\"><\/span><\/h3>\n\n\n\n<p>Lenders evaluate <strong>Credit Risk<\/strong> using their own unique risk evaluation systems, which vary depending on the company or region and are based on whether the debtor is a consumer or a commercial borrower.<\/p>\n\n\n\n<p>In order to make a personal loan, creditors will need to know the borrower&#8217;s <mark style=\"background-color:rgba(0, 0, 0, 0)\" class=\"has-inline-color has-vivid-cyan-blue-color\"><a href=\"https:\/\/fatakpay.com\/blog\/the-next-big-thing-in-financial-wellness\/\" target=\"_blank\" rel=\"noopener\">financial condition<\/a><\/mark>, including their income (in relation to all of their responsibilities), other assets, and liabilities.
